Caravans can do two things, one is build trade routes between two cities, which will increase science and tax production, the other is provide a way to move production between cities. The main reason for doing this is to build wonders, but since each one requires a fairly large amount of production units, building them in a few cities should provide a reasonably reliable supply of surplus production if you need to suddenly produce some defensive units.
